A DAC converts digital audio information into an analogue audio signal.
The digital signal is made up of a series of 0s and 1s.
After the digital signal is converted, the Analogue Audio Signal can then be sent to a headphone amp or an amplifier.
There are many DACs in the market. You can get portable DACs which cost less than £50 to some seriously advanced devices like the Chord Electronics Dave (approx £8000).
I have opted for the ARCAM irDAC-II which has some impressive specifications.
